The purchasing power parity puzzle : evidence from a LSTAR specification
Abstract.
Recent research has demonstrated that, in presence of transaction costs and/or heterogeneous
agents, the real exchange rate may adjust in a nonlinear fashion. To be consistent with this
literature, we model the real exchange rate by a Smooth Transition Threshold AutoRegressive
(STAR) model. The shifts are driven by a logistic transition function so that the Logit STAR
(LSTAR) model we adopt encompasses as a special case the nonsmooth three-regime TAR model
with possibly a unit root in the middle regime. First, we show that a STAR with unit root in
the middle regime is stationary and even mixing under reasonable assumptions. Second, we
propose a unit-root test that is specifically designed to have power against a LSTAR. Using
monthly data for 28 pairs of currencies, our test rejects the null of unit-root against a
stationary threshold model in 11 cases. For FRF/DEM, the transition between regimes is very
sharp suggesting a discontinuity in the behavior of the real exchange rate.
