Risk-neutral distributions with a tractable implied trinomial tree
Abstract.
This paper describes a method for inferring the risk-neutral probability distribution of options. The model is an
implied tree based on an optimization criterion. In order to account for a great number of possible distributions,
we allow more flexibility by the choice of the tree structure, which is trinomial and semi-recombinant. This tree
has a small number of parameters, which allows us to keep a tractable model and to extend it to American and
multivariate options.
